An exchange is a centralised platform for buying and selling securities. Well known exchanges are focused on cryptocurrencies, stocks or futures. Products bought or sold on exchanges are known as ‘exchange-traded products’.
The core function of an exchange is to provide orderly and fair trading, in addition to listing the real-time price information on any securities being traded. This way, governments, companies, retail traders and other groups can all use the same platform to buy and sell securities. Instead of trading directly with exchanges, most traders will work with a broker.
Exchanges are located all around the world. Some can be in a physical location, whereas others are only an electronic platform. Depending on the geographical region, they may also be referred to as a share exchange or ‘bourse’.
Physical: Traditionally, exchanges were physical locations used for trading securities. Some of the best-known include the New York Stock Exchange (NYSE), and the Chicago Board of Trade (CME Group), to name a few.
Electronic: Recently, due to the rapid advance in technology, more trades are now being placed electronically. Instead of people, sophisticated algorithmic price matching can ensure fair trading without needing all members to be physically present on a central trading floor. An example of a purely digital exchange includes the NASDAQ stock exchange.
Exchanges are crucial when it comes to trading because they provide efficiency through their trading volume and pooling of liquidity. Another thing exchanges provide to traders is transparency in transactions and price discovery. By going through an exchange and seeing other transactions happening at the same time, traders can have confidence they are paying a fair price based on certain market trends.
